Here's another fix that works better:

In VLC,
tools > preferences > "video" tab > uncheck "Accelerated video output (Overlay)"

Then X11 video output works, and other bugs and janky looking artifacts around fullscreen video and during the transition to and from fullscreen also go away.

Back at the point though, there seems to be something going on with the hardware acceleration on both NVIDIA and ATI cards using the closed drivers. This is probably an underlying issue with ubuntu?
