Sooo to help others... Run the following from the command line:

$ alsamixer

Change values according to Daniel's instructions. You can see the mic is working again (by looking at Sound Preferences).
Still I get a weird message from the Sound Recorded - that my settings are incorrect and I have to change them in System->Preferences->Sound.

Suddenly the Sound Recorder application works too :)

It seems that Sound Recorder throws message about incorrect Sound Settings within a few seconds after changing Volume Settings using the system mixer. After a few seconds everything gets back to normal.
